Darden Restaurants Slips as Q1 Comps Moderate, but Traffic Strengthens Into September (DRI)

Darden Restauraunts (DRI) is modestly lower after a mostly in-line Q1 (Aug) report this morning. Adjusted EPS of $2.05 increased 4.1% yr/yr, while revenue increased 5.1% to $3.20 bln. The decline appears to reflect softer sequential SSS trends, particularly at largest brand Olive Garden. Encouragingly, DRI reaffirmed its FY27 outlook, including EPS of $11.10-11.35, revenue of $13.60-13.75 bln and same-restaurant sales growth of +2.5-3.5%, and said traffic improved throughout the quarter and accelerated further in September.

  • Comps: Blended SSS increased 3.1%, slightly above the midpoint of its full-year target, or 3.2% on a comparable-calendar basis, taking a step back from +4.6% in Q4. Comparable-calendar SSS included +1.0% at Olive Garden versus +2.4% in Q4, +6.8% at LongHorn Steakhouse versus +9.5%, and +1.0% at Fine Dining versus +1.9%. Yard House was a bright spot with SSS growth of 10%.
  • Consumer: DRI said consumers remain resilient and continue to spend in casual dining, with no meaningful change in the demographic or income composition of its guests. Traffic improved sequentially through Q1, with August the strongest month and positive traffic accelerating further into September. Management attributed the improvement partly to easing World Cup and lettuce-related headwinds and partly to brand actions.
  • Profitability: Restaurant-level EBITDA margin was flat yr/yr at 18.8%, consistent with expectations, as a 30-bp increase in food and beverage costs was offset by 30 bps of labor leverage. Segment profitability varied across brands, with LongHorn's segment profit margin expanding 60 bps to 18.0%, helping offset margin investment at Olive Garden and costs associated with winding down Bahama Breeze.
  • Looking ahead: Olive Garden plans to increase support behind its lunch value proposition and test a new lunch platform as it looks to address longer-term traffic softness in that daypart. On costs, DRI expects Q2 commodity inflation of roughly 2.5-3.0%, with full-year commodity inflation still around 3%, broadly in line with its expectations.

Briefing.com Analyst Insight

Overall, the SSS results in Q1 were not as strong as in recent quarters, particularly for its largest brand Olive Garden. However, management offered several encouraging signals, including improving traffic through the quarter, further acceleration in September and constructive commentary around the consumer. Some of the softness also reflected temporary factors, including the World Cup, which was a net headwind to Darden overall, and consumer concerns around lettuce. Early Q2 trends have also been encouraging, while LongHorn continues to perform well and inflation remains largely in line with expectations. Overall, the results suggest some moderation from Darden's recent strength rather than a significant deterioration in underlying demand. Still, that moderation may be enough to introduce some weakness after shares reached a 52-wk high in August, particularly amid an uncertain macro backdrop that could weigh on consumers and restaurant brands.
