American Eagle (AEO) is sharply lower today after reporting its Q2 (Jul) results last night. EPS of $0.79 comfortably exceeded expectations, though results included a large benefit from tariff refunds, while revenue increased 7.5% yr/yr to $1.38 bln, roughly in line with expectations. The sharp decline appears to reflect a mixed underlying picture, with continued strength at Aerie offset by still-soft performance at the larger American Eagle brand, while management also modestly reduced its underlying back-half outlook.
- Comp sales: Overall comps increased 6%, within AEO's prior mid-to-high-single-digit guidance, though moderating from +8% in Q1. American Eagle comps declined 1%, a slight sequential improvement from -2% in Q1, while Aerie remained very strong with comps up 19% and total revenue increasing 25%, reflecting broad-based strength across categories and channels.
- Current trends: Q3-to-date trends are generally consistent with guidance. American Eagle comps are running roughly flat, representing further sequential improvement, while Aerie remains in the high-teens to 20% range. AEO expects total Q3 comps to increase mid-to-high-single digits.
- Margins: Gross profit increased 34% yr/yr, driving gross margin up 980 bps to 48.7%. However, tariff refunds contributed $179 mln to gross profit and 1,300 bps of margin expansion. Excluding that benefit, gross margin was roughly 35.7%, down about 320 bps yr/yr, with merchandise margin deleveraging 330 bps as improvement at Aerie was offset by markdowns at American Eagle.
- Outlook: AEO maintained its FY27 mid-single-digit comp growth outlook, but acknowledged a modest trim to its underlying back-half operating income expectations. Excluding the $161 mln Q2 tariff refund benefit, the new $540-550 mln operating income outlook implies roughly $379-389 mln versus the prior $390-410 mln range. The reduction primarily reflects American Eagle comps now expected roughly flat versus prior low-single-digit growth, along with some additional markdown cushion.
Briefing.com Analyst Insight
AEO's Q2 results paint a mixed picture, with Aerie continuing to carry much of the growth while the larger American Eagle brand remains softer. The tariff refund also makes the headline EPS beat and margin expansion look much stronger, with gross margin contracting yr/yr after excluding the 1,300-bp benefit amid merchandise margin pressure and AE markdowns. There are encouraging signs at AE, including a fourth straight positive comp in men's and improving women's denim, while Q3-to-date comps have improved to roughly flat from -1% in Q2. Aerie, meanwhile, continues to comp in the high-teens to 20% range, though it will lap a much tougher +23% comparison in Q4, making the durability of that strength worth watching. The main drag appears to be the modest trim to back-half operating income expectations, with AE now expected roughly flat versus prior low-single-digit growth. This puts greater focus on holiday execution and whether AE can build on its recent sequential improvement as Aerie moves into tougher comparisons.
