Reddit (RDDT +13%) is trading sharply higher today following news that it will join the S&P 500 next week, an important milestone that should increase the stock's visibility and institutional ownership. Reddit, which operates a social platform built around highly engaged communities and authentic user-generated conversations, has been posting impressive financial growth. In late July, Reddit reported Q2 revenue of $805 mln, up 61% yr/yr, marking its eighth consecutive quarter of revenue growth above 60%. The company is also showing significant operating leverage, with operating cash flow, adjusted EBITDA, net income, and GAAP EPS all more than doubling yr/yr in Q2.
- Advertising: Advertising remains Reddit's primary revenue source, with Q2 ad revenue increasing 64% yr/yr to $762 mln. Other revenue reached $43 mln, up 24% yr/yr, and primarily includes data licensing revenue from companies paying for access to Reddit's content and data. The advertising business still has substantial runway as Reddit improves its ad technology, expands international monetization, and increases advertiser adoption.
- Operating leverage: Reddit's profitability is improving rapidly as revenue scales, with Q2 adjusted EBITDA increasing more than 2x yr/yr and adjusted EBITDA margin expanding to 42.6% from 33.4% a year ago. The combination of strong top-line growth and expanding margins is allowing earnings and cash flow to grow substantially faster than revenue.
- AI opportunity: Reddit's massive library of human-generated conversations provides strategic value as the Internet becomes increasingly influenced by AI-generated content. Data licensing represents a relatively small portion of revenue today, but Reddit has an opportunity to expand this business while potentially developing additional AI-related products. More broadly, management believes the rise of synthetic content could increase the value of Reddit's authentic discussions, first-hand experiences, opinions, and communities.
- User growth: The biggest concern remains user growth, particularly in the US, where search-engine traffic has become more volatile as AI changes how consumers discover information. Global Daily Active Uniques (DAUq) increased 18% yr/yr to 130.3 mln in Q2, but US DAUq increased just 6% to 53.2 mln and declined 300K sequentially from 53.5 mln in Q1. Investors will be watching closely to determine whether this represents a temporary slowdown or a more structural challenge to Reddit's growth trajectory.
- Stock action: Despite the company's exceptional financial performance, RDDT has traded relatively poorly over the past year. Shares were above $260 in mid-January before falling toward $175 recently, reflecting investor concerns around slowing US user growth and the potential impact of AI on search-driven traffic. Today's S&P 500 inclusion announcement provides an important technical catalyst, as index funds will need to purchase the stock.
Briefing.com Analyst Insight
Reddit remains one of the more unusual growth stories in the Internet sector because its financial performance continues to be exceptional even as the stock has struggled. Revenue has now grown more than 60% for eight consecutive quarters, while expanding margins demonstrate that Reddit is converting that growth into substantially higher earnings and cash flow. The key debate is whether Reddit can maintain this trajectory if US user growth continues to slow. We think the company's response to the AI threat is worth watching closely. As the Internet becomes increasingly flooded with synthetic content and AI-generated summaries, Reddit's value proposition is arguably becoming more differentiated: users come to the platform for authentic opinions, personal experiences, passionate debates, and conversations that are difficult to replicate with generic AI-generated content. At the same time, advertisers increasingly have an opportunity to reach highly engaged communities while Reddit continues improving monetization. The data licensing opportunity provides additional upside.
