Cisco Systems (CSCO -7%) is trading lower despite reporting an impressive Q4 (Jul) earnings report last night, including a larger EPS upside than in recent quarters and huge upside guidance for both Q1 (Oct) and FY27. Revenue rose 17.6% yr/yr to $17.25 bln, marking Cisco's strongest yr/yr growth in any quarter in the past five years and topping expectations. The biggest positive was the company's outlook, which called for substantial growth in FY27 as Cisco benefits from what it describes as the early stages of a networking supercycle driven by accelerating agentic AI adoption. Despite the strength of the results and guidance, shares are lower, likely reflecting elevated expectations, questions around the conversion of AI orders into revenue, and pressure on gross margins.
- AI supercycle: Cisco believes accelerating adoption of agentic AI is fueling a networking supercycle. Management emphasized that it believes Cisco is still only at the beginning of this cycle. The rise of agentic AI is also expanding the cybersecurity threat landscape, creating additional demand for Cisco's Security and Observability offerings to monitor agent behavior and mitigate threats.
- Broad-based demand: Total product orders increased 35% yr/yr in Q4, including triple-digit growth from hyperscalers. Excluding hyperscalers, product orders still increased 25%, while enterprise product orders accelerated to 21% yr/yr with double-digit growth across every product category and geography. Public sector orders accelerated to 30% yr/yr.
- Hyperscale AI: Cisco's hyperscale AI infrastructure business continues to show significant momentum. The company booked $4 bln of AI infrastructure orders in Q4, bringing FY26 orders to $9.3 bln, approximately 4.5x FY25 levels. Cisco expects AI infrastructure revenue to reach $7.5 bln in FY27, supported by continued demand growth and market share gains. Acacia also delivered another strong quarter, generating more than $1 bln in orders in Q4.
- Margins: Non-GAAP gross margin declined to 66.3% from 68.4% a year ago, although it landed at the high end of Cisco's prior 65.5-66.5% guidance range. The company guided to Q1 non-GAAP gross margin of 65-66%, which is a bit below Q4's level. While the margin outlook is understandable given the mix shift toward AI infrastructure, it provides one of the few areas for investor concern in an otherwise exceptionally strong report.
- Guidance: Cisco's outlook was arguably the biggest positive from the report, with the company providing upside guidance for both Q1 and FY27. The FY27 AI infrastructure revenue target of $7.5 bln represents a substantial step-up from prior levels, although investors may have been looking for an even larger number given the $9.3 bln of AI infrastructure orders booked in FY26, including $4 bln in Q4.

Cisco delivered a very strong quarter, with accelerating revenue growth, broad-based product demand, record AI infrastructure orders, and an unusually strong FY27 outlook. The negative stock reaction therefore appears somewhat surprising given the magnitude of the upside guidance. Cisco shares have benefited from growing enthusiasm around the AI networking opportunity, so investors may have been looking for an even larger FY27 AI revenue target following $9.3 bln of orders in FY26. In addition, the sequential decline in Q1 gross margin could be an issue. Importantly, Cisco's commentary suggests the company views the current environment as the beginning rather than the peak of a networking supercycle. While the market may have been hoping for an even larger AI revenue number, the underlying order trends and FY27 guidance remain exceptionally strong. We view the initial downside reaction as more reflective of elevated expectations and margin concerns than a deterioration in Cisco's fundamental AI opportunity.
