Microsoft Off to a Strong Start in FY27 as Azure Growth Accelerates (MSFT)

Microsoft (MSFT) reported a strong start to FY27 last night, though shares have given back their initial pop. Adjusted EPS of $4.89 exceeded expectations, while revenue growth accelerated to 18.8% yr/yr to $92.28 bln, also above estimates. Particularly encouraging for investors was the continued acceleration in Azure, which was also reflected in its Q2 guidance. Overall revenue guidance of $96.0-97.1 bln was above expectations, while MSFT also expects Azure revenue growth of 49-50% and anticipates remaining free cash flow positive for FY27.

  • Azure was the clear highlight, with revenue growth accelerating to 48% yr/yr, reaching $33.17 bln and exceeding guidance for approximately 45% growth. Demand continues to exceed supply, although the addition of 24 data centers during the quarter and improved utilization across existing infrastructure helped support growth. Foundry revenue also more than tripled yr/yr, benefiting from additional GPU capacity and higher revenue per token.
  • M365 commercial cloud also improved, with revenue growth accelerating to 17% from 16% in Q4, or 18% after adjusting for a prior-year comparable. Stronger GitHub Copilot adoption and premium offerings supported results, although paid commercial seat growth slowed to 5% from 7% and management noted weaker execution in E3 and stand-alone offerings. Commercial bookings also declined 12%, reflecting difficult comparisons against large Azure commitments last year.
  • Margins remained relatively healthy despite the increasing mix of Azure revenue. Operating income climbed 21% yr/yr, with consolidated operating margin improving to nearly 50%. However, Microsoft Cloud gross margin declined 200 bps yr/yr to 66%, as continued product-level improvements were more than offset by the shift toward Azure.
  • Capital expenditures of $45.2 bln were below the prior outlook for more than $50 bln, largely reflecting delayed third-party capacity deliveries rather than reduced investment plans. MSFT expects Q2 CapEx to exceed $50 bln, with spending accelerating further in 2H FY27. Free cash flow remained positive at $18.6 bln, although it declined roughly 27% yr/yr amid elevated infrastructure spending.
  • Looking ahead, MSFT expects continued acceleration across its cloud business, guiding Q2 Azure growth to 49-50 and M365 commercial cloud growth to approximately 19%. The outlook reinforces the strength of underlying AI demand, although the scale of planned investment continues to raise questions about longer-term returns.

Briefing.com Analyst Insight

This was a strong start to FY27, particularly as Azure continues to accelerate despite ongoing capacity constraints. MSFT is not only benefiting from strong AI demand, but is also improving utilization across its existing infrastructure while seeing broader monetization through Foundry and Copilot. However, the lower-than-expected CapEx figure was largely a timing benefit, with substantial spending still ahead and free cash flow declining despite strong operating cash generation. That may help explain some of today's hesitation, as investors increasingly weigh the enormous cost of the AI buildout against the returns those investments can generate. Management also cautioned that Azure growth beyond Q2 will depend on the timing of capacity additions and engineering efficiencies, alongside tougher comparisons in the second half. Still, with Azure expected to accelerate further in Q2, there is little in the underlying results to suggest AI demand is slowing.
